Similar to other financial law instruments, a letter of credit utilises several legal concepts to achieve the economic effect of shifting the legal exposure from the seller to the buyer. The policies behind adopting this principle of abstraction are purely commercial. Whilst the bank is under an obligation to identify that the correct documents exist, they are not expected to examine whether the documents themselves are valid.
Most Common Types of Letters of Credit
A standby letters of credit work slightly different than most other types of letters of credit. If a transaction fails and one party is not compensated as it should have been, the standby letter is payable when the beneficiary can prove it did not receive what was promised. This is used more as insurance and less as a means of facilitating an exchange. They are commonly used in various scenarios, including construction projects, international trade, and commercial transactions. A letter of credit is a written agreement between seller, buyer, and banks regarding terms and conditions of payment for goods or services. Letters of credit help to minimize risk for both the buyer and seller and are prevalent in international trade.
Letters of credit are important financial documents that make it easier for two companies, especially those in different countries, to do business together. Though they have downsides, such as the fees involved, the additional layer of trust they add to a transaction helps streamline international trade and help supply chains flow more smoothly. Letters of credit helps establish that payment will be made in a business transaction. The various types of letters of credit include commercial letters of credit, standby letters of credit, revolving letters of credit and much more.
A letter of credit isn’t actual money, and it’s not a credit line, but it is a promise to pay. It guarantees that the recipient of the letter will be paid by someone in the chain, which can make international trade a lot easier. Because a letter of credit is typically a negotiable instrument, the issuing bank pays the beneficiary or any bank nominated by the beneficiary.
The landlord wants to know that, should they spend the money to do these renovations, Party A won’t default on its rent and leave them with a large facility that’s already been renovated to suit a specific tenant’s needs. If you never missed any payments, then your old utility llc or s corporation company will tell your new provider that you’re a reliable customer. Letters of credit are typically provided within two business days, guaranteeing payment by the confirming Citibank branch. This benefit is especially valuable when a client is located in a potentially unstable economic environment. The lender charges 2%, plus documentation fees paid by the borrower at closing – or 2.5% for amounts below $50,000 – for standby letters of credit. (Fees for commercial letters varies.) Wells Fargo also issues higher amounts through their International Business Department.
Buyer’s management approaches the Loan Officer at their Commercial Bank to get an LC. Financial LCs are intended as a method of payment, albeit one managed and overseen by financial institutions instead of the individual trading partners. A revocable letter of credit allows the issuing bank to terminate or change the letter of credit at any point without notifying the seller. Most letters of credit are irrevocable, which means that the contract can’t be changed or terminated without the approval of all parties involved.
The most common types of letters of credit today are commercial letters of credit, standby letters of credit, revocable letters of credit, irrevocable letters of credit, revolving letters of credit, and red clause letters of credit. This determines whether the seller gets paid as soon as they present all necessary documents—a sight letter of credit. Or at some other time as determined in the sales contract—a term, or “usance” letter of credit. Make sure you use trained professionals to prepare the documents for your letter of credit—the necessary documentation can be complicated and errors can lead to fees or late payment.
If this all sounds familiar, it’s because it works much like an escrow account. When you buy a home, for example, a bank might hold the deposit in a separate account until the sale is completed. This ensures that the seller gets paid and that there are no complications between buyer and seller. Letters of credit make large financial transactions easier for businesses because sellers don’t have to assess the trustworthiness and credit of every business they work with. Every letter of credit, regardless of type, is written in an official document agreed to by both parties before it is submitted to the guaranteeing financial institution for review.

Refusal cannot depend on anything other than reasonable examination of the documents themselves. The bank then must rely on the fact that there was, in fact, a material mistake.[3] A fact that if true would entitle the buyer to reject the items. Documents presented after the time limits mentioned in the credit, however, are considered discrepant.
- Sellers must trust that the bank issuing the letter of credit is legitimate and that the bank will pay as agreed.
- An unconfirmed letter of credit is only guaranteed by the issuing bank and does not involve confirmation from another bank.
- If the buyer has made a portion of the payment, the bank is responsible for paying the remainder.
- Instead, the company requesting the letter of credit is asking the bank to put its guarantee behind a payment to offer a seller additional assurance that a payment will be made.
You can expect to be charged some percentage of the amount covered by the letter of credit. This amount is typically no more than a few percentage points, but it’ll depend on variables like your credit history. If a contractor delivers materials that aren’t up to the agreed-upon standards, for example, a bank guarantee can come into play. The material-buyer can request payment to help cover any losses at a predetermined rate set forth by the bank guarantee. One other major difference is that a bank guarantee is considered contractually-binding and used when one of the two parties doesn’t fulfill the terms and conditions of a contract. It helps mitigate risk by ensuring that damages or loss is covered when a contract obligation isn’t kept.
What documents are typically required for a letter of credit?
The first beneficiary may demand from the transferring bank to substitute for the applicant. However, if a document other than the invoice must be issued in a way to show the applicant’s name, in such a case that requirement must indicate that in the transferred credit it will be free. Transferred credit cannot be transferred again to a third beneficiary at the request of the second beneficiary. A beneficiary only gets paid after performing specific actions and meeting the requirements spelled out in a letter of credit. The International Chamber of Commerce’s Uniform Customs and Practice for Documentary Credits oversees letters of credit used in international transactions.
It is common in international trade, where it can be difficult to quickly move money from one bank to another. If the buyer of the goods isn’t able to pay, the bank still makes the seller whole. As one of the most common forms of letters of credit, commercial letters of credit are when the bank makes payment directly to the beneficiary or seller.
